I had mine JBen when I had 3.1.3, and had it all set up like IOS4. I used Spirit to do so (Untethered). I clicked a button, and it was done. I then proceeded to put a GBC and GBA emulator on there. Fun times. I also had a custom theme going.
Now my iTouch has OS4 on it, un-jailbroken. I only wish Apple gave me the orientation lock, and the Springboard backgrounds (dang 2nd gen).

Depends on the model. I would say do some research into what model/version iDevice you have, whether your jailbreak will be tethered/untethered, and go from there.
However, this should help. Or not.
EDIT: I can only find RedSn0w jailbreaks. Sorry.

iOS Classic 1/2/3 - Themes iOS 4.x to look like iOS 1.x, 2.x and 3.x, respectively
iOS Classic 4 - Themes iOS Pre-4 to look like iOS 4
iPod Fone - iPhone theme for iTouch
Windows XP - Windows XP MCE theme
Windows Vista/7 - Windows Vista/7 theme
Soon I plan to DEB these files and set up a Cydia repo containing these themes and iPod Touch ports of WindozeNT Software products...but first I need an iPod Touch/iPhone/iPad SDK compatible with Windows 64-bit.

I like Graviboard, Backgrounder, iFile, DOSPAS Beta (custom source required), and Safari Download Manager.
If you jailbreak, I highly recommend SBSettings and Activator (most apps install this so you have no choice)

When I went through the process, I wasn't exactly jumping for all happy joy either. I was scared that Limera1n might end up bricking my iPod. In fact I jailbroke TWICE just to be sure all went well. Now I have Cydia themes and apps out the wazoo.
To make a long story short, jailbreak. There's a 99.999% chance it will work successfully. It rarely fails. If it does, however, brick your iDevice (which means it won't boot) just hold down home+power for awhile and it will DFU itself. Then restore with iTunes and walla, all problems fixed.

The themes? No, however I have them installed on my iTouch. The iOS 1, 2 and 4 along with the Windows themes are in progress at the moment. I haven't made any apps yet as stated previously I have no Windows-compliant iDevice SDK.

If you bought an iPod touch 4g when 4.1 was preinstalled, you might be able to try it, but I recommend you just keep 4.2.1, an untethered jailbreak is a mac-only beta.
If it was preinstalled with a higher version of iOS, don't attempt a downgrade.
