What is the format and size of the picture you are trying to upload? Some file formats (like BMP) won't work. Big pictures won't upload either. Try converting the picture in another file format (PNG for best results) or decreasing its size if it is too big.

I have also noticed that Scratch does not refresh the page after loading the image so the image does not appear to have changed even if it really has. Try refreshing the page or even restarting the browser and see if that helps.

I had the same issue, but then I refreshed it to see if it worked, and found that it did.
