Try setting convert pictures and images to 0.

I've noticed a lot of people are submitting really big logos that cannot fit in the limited space for the logo. In part this is my fault because the example I showed was a really big white square with the logo in the middle, my original intention was that you should be using only the space that the word Scratch is using, not the whole white space. Anyway, here is the recommended size of the logo: 198x60 pixels. And here is a link to the PNG of the logo you should be modifying (I'll update the initial post too):

Our logos that are 230 X 80 cannot be the logo?

ihaveamac: it's hard to make it look nice when resizing them, but actually all of the previously selected logos from people were 230x80 and I resized them. I just find it hard to resize others (like yours) because they do not look good when resized.

hmnwilson: you probably don't need Photoshop, you can use some free image editing software like Paint.Net and GIMP. Just use a search engine to look for them.

Photoshop Elements is much cheaper than Photoshop but has all the tools you are likely to need for Scratch logos or costumes. GIMP is free, but seems to me a little harder to use. There is supposedly a "gimpshop" version that makes it look more like Photoshop, but I've not tried it.

You can download Paint.NET from http://download.com/ . Paint.NET has a lot of Photoshop features, and it's free.

There's are catch for Paint.NET though. You have to download .NET framework 2.0 or above. Most XP machines have 1.1.

For me right now though, my photoshop is the scratch paint editor (hey, the gradient can make pretty good pictures).

The gradient tool in the scratch paint editor is nice, but the one in Photoshop Elements is more powerful and easier to control.
